How to value a mining company

By Paul van Eeden

I received an interesting question about company valuations from one of my newsletter subscribers that I thought I would address as a Commentary. It is a multi-part question that will take more than one Commentary to address; this week is part one: Valuing Mining Stocks.

Mining is a finite business. Mineral deposits contain a certain amount of ore and when that ore is mined out the deposit is depleted, no matter what you do or wish.

That is in stark contrast to say, an auto parts manufacturer, who can adapt to new demands and specification changes and (hopefully) stay in business for many decades. When you value an auto parts company, you can compare the companys price to earnings, price to cash flow, operating margin and net profit margin (among other things) to the companys peers to assess whether the stock in question is relatively cheap, or relatively expensive. You can also get a sense of whether the stock is cheap or expensive in an absolute sense by looking at the book value per share and comparing things like the profit margin and dividend rate to prevailing interest rates. But, embedded in all this (except book value per share) is the implicit assumption that the earnings and cash flow are for all intents and purposes infinite. When you are dealing with a business that can be reasonably expected to continue in a similar fashion for many decades, earnings per share, cash flow per share, dividend rate, etc. are meaningful. That is not the case with mining.

Take a hypothetical mining company that has only one mine as an example. Let us assume that mine is going to produce for another five years before the ore will be depleted. Now, let us say that the companys price to earnings ratio is ten. A hypothetical auto parts manufacturer also has a price to earnings ratio of ten. Based on just this one metric, we cannot differentiate between the two stocks. Let us also assume that the prevailing ten-year interest rate is five percent.

This means that you can invest your money in a ten-year bond and earn five percent per year while taking relatively little risk (other than the risk of interest rates rising, which could negatively impact all the investments under consideration and is therefore not considered).

The auto parts manufacturer has a price to earnings ratio of ten. That means for every dollars worth of stock you buy, you expect to earn ten cents, or ten percent, in earnings. It does not really matter for our purposes whether those earnings are retained by the company or paid out as a dividend since, either way, the earnings accrue to the benefit of shareholders. Furthermore, you can reasonably assume that the auto parts manufacturer is going to be in business for several more decades and, because you have done lots of due diligence, you can also assume that the future earnings are likely to be the same as the current earnings. So, if you buy the auto parts stock, you will earn ten percent per year as opposed to five percent on your bonds. The auto parts stock is probably riskier than a bond; however, if you can make twice as much money it might be tempting.

Then you look at the mining stock and notice that it, too, has a price to earnings ratio of ten and, therefore, you can also make ten percent a year if you bought that stock. But you would be wrong. The mining companys mine only has a five-year life ahead of it. So, if it has a price to earnings ratio of ten it means that for every dollar of stock you buy you get ten cents in earnings. But the earnings are only going to last another five years, so your total earnings per dollar of cost will only be fifty cents — - half of what you paid for the stock — - and then the mine is depleted. Thats why comparing a mining stock to other investment opportunities on the basis of price to earnings, price to cash flow, or dividend yield is complete nonsense. It is just as futile to compare mining stocks to each other based on these metrics because mining companies have different mine lives in their operations.

The only reasonable way to evaluate a mining company is to look at the net present value of the potential future cash flow, discounted at an appropriate discount rate. You have to take into account not just the cash flow that the mine(s) is generating, but also sustaining capital costs (including future exploration and development costs) associated with keeping the mine in production. Assuming you can derive a suitable cash flow model for each mine that a company owns you can then calculate the net present value of future cash flow by using an appropriate discount rate to represent the geological, political, social and financial risks. If you sum all the net present values together, add any other assets on the balance sheet and subtract any debt, you will arrive at the net asset value per share. In a rational world you would expect to pay no more for a mining stock than its net asset value per share — - how do you expect to make money if you consistently pay more for stocks than what they are worth? But, in the real world, mining stocks almost always trade for more than the net asset value of their constituent mines, and for a good reason.

Mining stocks also offer leverage to commodity prices. Take a gold mining company as an example. Assume we have a company that mines gold for a total cost of $400 an ounce, and let us pretend the gold price is $500 an ounce. The net present value of the mine would be calculated based on the $100 margin. If the gold price increases by 20% to $600 an ounce the net present value of the mine will double, since the margin would now be $200 an ounce. Thus the value of the company increased five times more than the increase in the gold price. Most people buy mining stocks because of this leverage.

What should be immediately evident is that if you pay more for mining stocks than what they are worth, on the speculation that the price of the underlying commodity will increase, you are merely gambling on the commodity price. Fortunately there is a way to quantify the premium that one should pay for a mining stock to incorporate the leverage it has to the underlying commodity price. There is a formula called the Black-Scholes Model that can be used to calculate the "option" value of a mining stock [Editors note, you can find more information on the Black Scholes model and further links at http://en.wikipedia.org/wiki/Black-Scholes ]. What should be done is to calculate the discounted net present value of the all the companys mines and then add the "option value" of the mines as calculated by the Black Sholes formula to obtain a more realistic asset value per share. By adding the optionality of mining shares to the net present value of the mines themselves we can account for the fact that mining shares trade at a premium to their net asset value because of their leverage to the underlying commodities.

If you calculate the net asset value of a mining stock as described above you will get a result that can be used to compare different mining companies to each other, and mining companies to investments in other sectors. Unfortunately, very few mining analysts employ the Black Sholes model to calculate mining net asset values, so for most people buying mining stocks really comes down to blind speculation on commodity prices.

A Proven Profitable Forex Expert Advisor

Ok, this is what all of you have always been looking for and probably the reason why you entered my website. You are looking for a proven, profitable expert advisor that you can trust and trade in your live account with the most minimal risk of large equity draw downs.

With all due respect : You are delusional.

Lets start with the facts. What do you mean by proven ? Someone has made money with it ? Someone has been making money with it for an x amount of time ? Many have made money ? It has made money on different brokers ? As you can see, the answer to this question is very difficult by itself. I will now make something clear to you which you may have already suspected and which may seem a little bit hard to read : There is no such thing as a proven system in the forex market and there is no such thing as a low risk expert advisor.

Yes, thats right. There is no such thing. This happens by definition, because the forex market is dynamic, ever changing and unpredictable in nature. Hence, it is what you would call a high risk market. It is high risk because (you guessed right) the risk of losing capital is very high ! And this cannot be avoided by using an automated trading system. There is no such thing as a low risk opportunity in a high risk market. If you expect to make money consistently, for years, in the forex market, using automated systems, without high risk, please choose another investment vehicle. Perhaps something less risky, like T bonds, would better fit your risk profile.

Does this mean that evaluating expert advisors is meaningless ? No. By testing expert advisors in live and demo accounts we can get an idea of how they work, under what circumstances they work, what consistent profit and expected draw downs we might get. This is because even though the forex market is unpredictable, it can be statistically studied. We cannot tell what will exactly happen, but we can estimate the probabilities and this is one of the things that tells a profitable trader apart from a failing one.

Lets say for example that certain automated trading system gets a 4% profit from 2005 to 2008 in live testing. We can look at overall market conditions and the past 60 years of market history and tell if they are likely to change, to what and what the probability of working would be if said conditions would change. Was the market in an uptrend ? Downtrend ? going sideways ? What was the volatility ? In essence, the longer an ea works, the more robust it it, that is, the more change in market conditions it can withstand. However, if market conditions were to change to something that did not happen for the last x years the ea was tested on, then it can fail.

This is were that disclaimer we have all read comes into play "past perfomance does NOT guarantee future results". Read it about a hundred times.

What is our defense against this ? Have more than one expert advisor, have a portfolio and have them on separate accounts, if all of them have been tested and are robust, when one fails, the most probable thing is that the other will not and vice versa. You need to diversify in automated trading because the systems have limited visibility, they cannot overcome big changes in market conditions due to their rather inflexible nature. Will every tested ea ever programmed have a period in which it will wipe an account ? The answer is, probably yes.

If you would be interested in learning a little bit more about my opinions, criteria and what expert advisors I have tested and consider worth trading please consider buying my ebook on automated trading or subscribing to my weekly newsletter to receive updates and check the live and demo accounts I am running with several expert advisors. My Life as a Currency Trader and I thought I would never say that

Today I want to write a post which has a more personal tone than the other posts you may have read on my website in the past. A few people have asked me about my daily routine and if trading actually leaves room to "free me" from the 9 to 5 life style and provide me with the ability to spend a lot of time with my friends, family, etc. Within the next few paragraphs I will tell you the story of my everyday life so that you can see how my life around automated trading woprks and if this is the type of life style you would want to have. I have to warn you that my life doesnt include monthly cruises to the Caribbean or driving a Porsche out of my drive way but I can assure you that it has many negative and positive aspects, like any other life style has.

I am a big believer in early mornings and I usually wake up sometime between 5 and 6 a.m, usually with the first ray of sunlight. After doing this I usually check my email and answer whatever questions, doubts or inquiries people have sent me during the night, this usually takes me about half an hour although I can get even 25 emails every day which require thoughtful and precise answers (I am a fast typer by the way !). After doing this I like to spend an hour checking on the markets and the systems currently being traded, I check on all my personal, asirikuy and third party accounts and I send emails to anyone who has an account with a problem in order to correct it ASAP (most of the time there are actually no problems). Then I like to watch an old time movie - probably in the style of Indiana Jones or Independence day - or an old episode of Seinfeld (my all time favorite show) while I do my daily 40 minutes of cardio (youre all doing this too right ?).

After this I cook my breakfast and depending on the mood I either spend the rest of the day working or I take the day off and go out to have lunch and spend the afternoon with my girl or my family (which includes hers). I usually work more than 60 hours every week (no kidding), making and preparing videos for Asirikuy, writing the weekly newsletter, designing new systems, researching commercial systems, researching systems developed in forums, testing systems, analyzing data, etc. I often tend to think that the fact that I dont have a 9 to 5 job is actually detrimental to my life in the sense that I tend to over-work a lot, since there is no 9-5 span of time which limits when I work... I just sometimes work all the time !

I do have to say that there are several things I like about my life style, one of the things I like the most is the freedom to cook :o). I love cooking and I have to say that I spend about 3 hours every day preparing meals for myself and my girl when she is home. I am by no means a great cook but I am improving and hopefully in the future Ill be able to eat delicious meals everyday, courtesy of cooking skills developed over years of training. It seems that most chemists end up being good cooks, hopefully I am not the exception !

Now there are other aspects I hate, and the most important of this is that I have no control over when I can be or not be available. Trading - either manual or automated- demands a great deal of focusing and control, it is not an option but mandatory to have a 24/7 internet connection you can use all the time and you cannot simple "get lost" as there are many people (in my case) which count on you and your expertise everyday. So I actually do not work 9-5, in a few ways I work 24/7 .

Maybe I am just a hopeless workoholic but I like what I am doing and I think (at least hope !) that I am making a difference in the sense that I am providing an honest and transparent approach to automated trading without hoping for any massive reward. The earning I get from Asirikuy and this website are quite small (I would have to charge about 50 USD for the subscriptions if I wanted to live from this !) but I think that all the work is rewarded in the sense that I get to live from trading my own systems, I get to improve them as time goes by and I get to do all of this without having to be dishonest, unethical or scamming any poor soul. Will I ever get burned out from doing this and decide to just live from trading and leave the stress of handling my small -yet very time consuming- business ? Hopefully with all the good feedback I get and the satisfation this generates me this wont be the case :o)

If you would like to learn more about my approach to profit from automated trading and how you too can learn to get realistic profits using sound trading strategies please consider buying my ebook on automated trading or joining Asirikuy to receive all ebook purchase benefits, weekly updates, check the live accounts I am running with several expert advisors and get in the road towards long term success in the forex market using automated trading systems. You dont have anything to lose What a fallacy !

In the time in which I have been reviewing and using automated trading systems I have come across a countless number of commercial expert advisor sellers and their websites. I would have to say that from all the things they say, one of the worst and most dangerous is their ultimate catch phrase "you dont have anything to lose". Today I decided to write a post about why this phrase is not only totally untrue but also exceedingly dangerous for new traders who dont know anything or too little about the way in which automated trading works.

First things first. The reason why this statement has become so popular amongst expert advisor sellers is because most of them offer money back guarantees. If you dont like their software after a given fixed period of time whatever money you used to buy the EA will be given back to you. So nothing to lose then ? right ? You buy the EA, you use it, if you dont like it, youll get your money back, no harm done, if it is junk you will get your money back.

Well my friends, this is a big mistake ! You have to take into account all the risks you expose yourself to when you buy an automated trading system. Since the objective of most people is to run the expert advisor on their live accounts for long periods of time, the long term profitability of the expert advisor plays a huge role. Take into account that most commercial junk experts out there are engineered to give you short term profits with a huge market exposure that will eventually cash on your account. If you are trading with your money and you lose it, you risk losing much more than the purchase price of the EA. There is no way in the world in which you should be able to know if the EA is long term profitable with just 6 weeks of testing which is what most of these experts offer as a long term guarantee.

So lets see. Joe buys the Superhype EA which has a 6 month guarantee. Joe trades this EA on demo for the 6 weeks and the expert has actually made significant profits, so no worry, Joe is satisfied with his product and does not want a refund. Now, Joe puts his real money on this EA and at month 3 of running it live the EA goes into consistent draw down and in month 5 Joe is down 85%. Joe lost the 100 USD that Superhype costed him plus 1000 USD he has on his live account. Nothing to lose ? Think again, you have everything to lose when you expose yourself to any automated trading system. The only thing that can give you assurance that this will not happen is to have an EA that fulfills well established criteria for long term profitability, something most commercial experts out there do not do (check my reviews to see what I mean !).

If you would like to learn more about how you can know which experts are long term profitable and how you can profit from automated trading using trading systems with realistic profit and draw down targets please consider buying my ebook on automated trading or subscribing to my weekly newsletter to receive updates and check the live and demo accounts I am running with several expert advisors. Trading S R a Guide to my Trading Methodology

I have received some requests from people who have been interested in learning more about my manual support and resistance trading system inquiring about the specifics of the system and how it may be traded successfuly. It seems that there is a lot of confusion regarding how I choose my entries and how the system is globally traded. The objective of todays post is to draw some light into the steps I take when trading this S&R method so that other people can start trading this same way successfuly. The method uses incredibly sound trading tactics based solely on price action and I believe this is one of the simplest and most effective ways in which anyone can trade the forex markets.

To begin with, I am going to tell you the steps that I take when I go into trading my S&R trading methodology. By following these steps youll be able to get a lot more into my thought process and realize why I take the trades that are executed on the demo account (which I comment and signal on twitter). You will see that the steps require a great deal of discretion and that practice is the most important thing to trade my S&R method in a successful manner. One thing which I believe is great about this system is that as one gets experience with it, market behavior starts to show in a much clearer fashion. So what are the steps I take when using this method (my day trading S&R tactic) ?

1. Take an instrument you want to trade

2. Open up a one hour chart and other charts if you want to

3. Based on this information answer the question : Where is the trend going ? It is very important for you to be able to answer this question clearly. The system depends greatly on your ability to know where the market is globally heading. That is, you should be able to follow the trend. If the picture is not clear to you, then do NOT trade. As a wise trader once said "It is always better to lose opportunities than capital". Also do not overanalyze the situation, look at the chart. During the last 20 hours has price gone up ? or down ? If you can clearly say where the trend is likely headed then go to 4.

4. Now that you know where price is going you should locate support and resistance levels. The trick here is that you are going to wait for price to reach a resistance after a new low (in downtrends) or a support after a new high (in uptrends) and when price tests that level you are going to get into the trade in the direction of the trend. You should set your SL at a break of the resistance/support level you entered and the TP at the low or high price reached (which is a support or resistance level).

5. Before placing the trade make sure that you only place it if you can achieve a risk to reward ratio of at least 1:2, most preferably 1:3 and make sure that you trade a lot size such that you risk only 2% of your trading capital. Using the TradingBuddy EA mentioned on a post a few days ago should greatly help you with the accurate money management of trades.

As you see, the system is based on some very simple principles. You have to follow the trend, you have to enter on favorable spots (buy low, sell high) and you should have adequate money management with a very favorable risk to reward ratio. This tactic makes sure that it will be extremely hard for you to blow an account. You need to lose 50 consecutive trades to wipe an account and each trade you win buys you at least 3 loses. Trading this method will make you better at judging price action and will make market action much clearer to your eyes. In a few months you will be great at judging overall price direction and you will feel comfortable trading without any indicators.

However you should understand that this is no holy grail. Often you will not read market direction appropiately or price will reach your SL before continuing in the direction of the trend. This is normal. This method intends to allow you to have a fair share of loses, that is, you can lose 60% of the time and still come out with a profit. The key is to follow the method and learn from your mistakes. A trading journal in which each trade is recorded is VITAL to the success of anyone who wants to become a good manual trader.

Mathematical Expectancy A Basic Powerful Concept in System Design and Development

Through my last few posts I have mentioned the concept of mathematical expectancy , a very important and useful concept which many people seem to be unfamiliar with. The objective of todays post is to talk a little bit about the concept of mathematical expectancy and its usefulness, pointing out why it is such a fundamental and useful tool in the development of long term profitable trading systems and a key step in the evaluation of any given entry logic. I will start the post with the definition and purpose of mathematical expectancy and I will then continue with some examples and concepts which will show you why the analysis of mathematical expectancy is extremely important and a necessary step in the design of any given trading system.

Many of you may have wondered how successful traders come out with a good entry logic for their trading systems, being manual or automated. How can these people know the chances of success of a given entry logic and use it within their system development ? Many people who are new to automated or manual trading usually have an over-focusing - with little analysis - on the entry logic completely neglecting the development of the money management part. Not only does this pave the way towards the development of unprofitable systems but it doesnt help that the way in which the entries are developped is non-systematical and statistically not rigurous. usually youll find that people develop a given entry logic based on visual observations of a VERY limited number of market situations and then modify the entries in forward/live testing as they fail under current conditions. This speaks about the lack of knowledge of this novice developers and the way in which they view market and long term profitability.

A simple question then arises. Is there a way to systematically evaluate different entries to know which entry is better, which time frame is better and what exit strategies may be more suitable ? The answer comes in the form of mathematical expectancy analysis- an absolutely simple- yet absolutely powerful technique which allows you to evaluate the POTENTIAL (different from the profitability which comes into play when money management is implemented !!) of a given entry logic. So what is exactly mathematical expectancy and how does it play a role in system development ?

The mathematical expectancy analysis is simply a technique which allows you to know the extent to which the market is bound to move in a certain direction after a given entry is taken. The analysis is fairly simple, you mark every entry for a given logic on a chart and then you mark a set given number of bars into the future. So for example, if you want to evaluate the mathematical expectancy of a moving average cross on a 10 bar period you simply mark each entry and then you mark the tenth bar after the entry. After doing this you determine the high/low of this ten period after the entry. This gives you the maximum the market moved in favor of your entry and against your entry during this period. When you do this over a very large sample size you can determine the average movement in favor and against you and you will be able to tell if the mathematical expectancy of your system is positive or negative. This marks the potential of your entry.

This analysis is very versatile and very important. By changing the number of periods in the analysis you can see if your strategy is better at capturing short or long movements and what timeframe fits your strategy best. For example, some systems may have negative mathematical expectancy on a small number of periods while the mathematical expectancy may be positive under larger periods meaning that the system is better fit at capturing long term movements than short term movements. This analysis also allows you to design appropiate exit techniques for a given entry logic since you know what the average movement against and in favor of your entry is you can calculate an adaptive SL or TP such that in average you will hit the TP and miss the SL.

It is of course terribly difficult to explain all the aspects of mathematical expectancy within a single post reason why I only meant to give a small introduction to the topic within this post so that people interested in system design may know that this technique exists and has a paramount importance in the development of a systems entry logic. Within my website - in Asirikuy- I have made several videos explaining both the theory and practical aspects of evaluating mathematical expectancy over a 10 years period, in additon I have also coded an EA to allow people to evaluate any given entry logic . If you arent interested in Asirikuy then at least you now know this tool exists and you can either make your own EA to evaluate this aspect or you can do your own research to find more information on the subject :o).

Does Hedging on the same currency pair Really Exist A Look at Position Holding in Forex Trading

One of the things I consider the funniest about forex traders is that they seem to have a strong opposition against the removal of "hedging" from their trading capacity. However few of them do realize that the traditional hedging we have seen where you buy and sell a given currency pair at the same time is merely and illusion and that in reality it doesnt exist or -for that matter- make any real sense. On todays post I want to talk about the concept of hedging, why it simply doesnt exist in reality and why any strategy that uses this concept can be implemented without its use. After reading this post you will understand better that hedging a currency pair by having open long and short positions at the same time is not possible in the real market and you ll see how you can actually understand what you are doing when you have this on your account and how it can be implemented within your strategy to have the exact same results without ever having more than one position opened per currency pair.

What is hedging after all ? In general it refers to the taking of opposite positions with a certain degree of correlation that offers some protection against side movements in the market. So for example going short EUR/USD and short USD/CHF is bound to guarantee some protection against variations in either currency pair since they are heavily and negatively correlated. However since the correlation is not 1 the actual effectiveness of this hedge depends on market conditions and - when correlation is temporarily lost - such hedges become extremely dangerous.

However, when people in the MT4 community refer to "hedging" they generally talk about having a long and short position opened at the same time on a currency pair. For example they open up a long on the EUR/USD at X price and then a short afterwards to cover up their loses or to "fix" some of the profit level they have achieved. Many traders who are not familiar with how the market works consider hedging absolutely vital for their success and the removal of this feature seems to be extremely unacceptable.

When we look close having a short and a long trade opened on the same pair is merely an illusion. What you are doing is buying and selling the same contract so if you were actually carrying out currency exchanges (of physical currency) you would have done the same exchange twice and ended up with what you started with (your ending net positioning is 0). It doesnt actually make sense if you think about it and the way it has been implemented in MT4 is practical in some ways but very misleading in others.

As a matter of fact, any hedging strategy can be implemented EXACTLY in the same way without ever having two positions opened in the market. For example if you bought USD/JPY at 85.54 then you want to enter a short position at 84.54 then exit the short and the long at 86.54 the same effect would be realized if you closed the long at 85.54 because closing the long is indeed what you would be doing in reality if you entered a short. The later point where you exit both the long and short is irrelevant since your net positioning from the open of the short is 0.

Case 1 ( Buy 85.54, Sell 84.54, Close both 86.54)

Long Result = 86.54-85.54 = 100 pip profit
Short Result = 84.54-86.54 = 200 pip loss

Net Result = 100 pip loss

Case 2 (Buy 85.54, Close 84.54)

Long Result = 85.54-84.54 = 100 pip loss

Net Result = 100 pip loss

So in summary it is now evident that the current "short and long hedging ability" in metatrader 4 is simply an illusion and that any strategy can be implemented which currently relies on this feature simply by taking into account the net positioning of the account. When shorts are entered they close longs and when longs are entered they close shorts. In the end this leads to the exact same effect as we would have had if we had simply opened all the short and long positions simultaneously since what matters is merely our net positioning in the market. This is the approach that really makes sense and falls in line with what would happen in a physicial currency exchange.

To sum it up, if you currently have a portfolio trading on the same instrument or if you are trading a system that opens longs and shorts on the same currency pair, dont worry about hedging as you can always implement your strategy using a net positioning approach, something we will all have to do once we move entirely towarsd metatrader 5.

Shark EA from forexeasystems a Possible System to Try

I guess many of you have noticed that I stopped forward testing many of the experts I had on my vps starting this year. The main reason is that they showed me a substantially negative behavior that made me change my opinion and in consequence, consider them not worth testing anymore.

Because of this, I am actively looking for some expert advisors to test, free or commercial. I have always been interested on the Shark EA by http://forexeasystems.com/ which is the commercial ea I know with the most extensive forward testing on record (by the seller).

I would like to know if any of you have tried this expert, what your results and opinion are and if you would like me to review the expert, if you think it is worth a try. I think it is but then I dont know anyone who has actually traded it. Well, I thank you again, I appreciate your feedback ! Please leave a comment with your opinion !

An updated review of my opinions about this trading system and my experiences trading it through 2008 (on live accounts) will be posted on September 12, 2009. Please check the Label drop down list on the left side menu and select "Shark EA" to read this review after the 13th. If you would like to learn more about my EA evaluation criteria, why most commercial expert advisors fail and how you can start profiting from automated trading system using long term profitable experts with real profit and draw down targets please consider buying my ebook on automated trading or subscribing to my weekly newsletter to receive updates and check the live and demo accounts I am running with several expert advisors. Bogie NN v8 Expert Advisor by William Boatright a Review

Today I decided to write a review about an ea that has been around for a while and has attracted the attention of many forex traders. The expert advisor I am talking about is the Bogie-NN-8v advisor developed by William Boatright. This ea is said to be neural network based and has managed to get profits in excess of 50% on some months.

Well, first of all, let me tell you, in my opinion, what Bogie is and what Bogie is not. Bogie is an automated trading system based on an indicator developed using a neural network approach, Bogie is not a neural network. What does this mean ? A neural network is supposed to optimize itself continously, that means, with each new tick, the expert should reevaluate and reoptimize itself to better adapt to current market conditions. A neural network, in analogy to your brain, should be able to "learn" from past experiences and therefore increase its possibilities of trading the market profitably.

Bogie does not do this, the expert advisor does not continuously optimize itself but is based on an indicator developed months ago which is now, most probably, obsolete due to changes in the way market conditions have changed. To compensate for this, Bogie has to be optimized, that is, some parameters have to be changed in order to adapt the ea to current market conditions. The problem, as you may infer, is that the ea is always being adapted to some period of time before the present which may or may not represent current market conditions.

In essence, trading Bogie is like flipping a coin, if your parameters are aligned with current market conditions you will make money, if you dont you will lose (very volatile, you can expect +/-50%). This type of approach for an expert advisor is unreliable as it is true that expert advisors can remain profitable without constant optimization, which is, anyway, like guessing current market conditions. When do you reoptimize ? How do you know it works ? You cant know.

Furthermore, the use of the NN indicator is completely pointless since it can be replaced by any other market indicator. You can always optimize a variation in any indicator and correlate it with price as you would with the Bogie indicator.

In my opinion, although Williams intentions with this ea are good and I believe him to be an honest person with the retail trader in mind, the expert advisor simply does not work, its approach is flawed by design since the ea is not really a neural network and the optimizations needed are not guaranteed to improve the experts performance. A Possible Ebook About Automated Trading in The Forex Market

The objective of this post is just to get your opinion about something I have been thinking about for the past two weeks. I have had the idea of writing an ebook about automated trading. This including my personal experience with several experts, my backtesting and forward testing results (with analysis of course), my views on free experts, commercial experts, setup explanations and profit/loss potential. The idea would be to guide someone completely new to automated forex trading towards the best free and commercial experts as well as explain the real profit or loss possibilities in forex automated trading. I would like to make it concise, about 20 pages, but very informative to novice traders who want to consider automated trading seriously. As always I would maintain my non-affiliate status with all commercial expert makers to remain unbiased throughout the whole process.

My questions for you are very simple. Would you be interested in paying for this ebook ? How much would you be willing to pay ? What would you like for it to contain ? What are your doubts and questions about automated trading ?

Last but not least, I would like to thank in advance anyone who comments and leaves his/her opinions about my proposal. Happy trading !

The Indicator Series The ADX beyond a trend range filter

I have to say that from all the indicators I have used in my career as a forex trader, the ADX (Average Directional Index) is the tool I dislike the most. The reason for this is probably because most traders have become accostumed to viewing the ADX as a range/trend condition filter when this is far from being an accurate use of this trading indicator. People who develop automated trading systems generally use the ADX to filter out trades (which I have learned is not a good approach) generating a global loss of statistical significance with a very small -if even present- improvement in profitability. On todays post I am going to talk to you about this indicator developed by Welles Wilder, I am going to go into its mathematical origin and into how it could be used successfuly for the creation of automated trading strategies. As always the most important thing is to understand what the indicator is telling you and how this information can be used to exploit tradable market inefficiencies.

First of all, the mathematical calculation of this indicator is not as straightforward as others since this tool has many different components. The Average Directional Index indicator is made up of three lines called DI+, DI- and DX. The lines are calculated according to the formula you see below (where the true range is mainly the highest value between the averages calculated, include the average of the close prices (current close - last close) of the N indicator period):

DI+ = Average of X periods [Current High - Previous High]/(Average of X periods of the True range)

DI- = Average of X periods [Current Low- Previous Low]/(Average of X periods of the True range)

DX = 100 * ((DI+)-(DI-)/(DI+)+(DI-))

So what is the indicator telling us ? Mainly the higher the values of DI+ or DI- the higher the difference between the current and past highs/lows becomes relative to the largest movement observed within the current and last candle X period average. However note that DI+ and DI- are not normalized and therefore we can only interpret them relative to each other. A higher value of DI+ over DI- indicates that in average higher highs where achieved while a value of DI- above DI+ indicates the opposite. The DX - which is normalized - compares the difference between DI- and DI+ and tells us what percentage this difference represents from the sum of both indexes. The value of DX will be higher as the difference between DI+ and DI- becomes larger effectively showing that during the past X periods the market has shown a prevalent movement in one direction.

The fact that the DX value seems to be related with prevalent market movement then does not imply that we can define trends/ranges clearly from the ADX. There are two reasons why this is mainly not a good use of the ADX indicator. First of all, the DX line is comparative meaning that if we have a quiet market period with low volatility but a steady up/down movement the indicator may interpret it as a trend. The second problem is related to the fact that you would have to select a "level" to use as a threshold between "ranging and trending" conditions, something which cannot be easily done. Usually if you attempt to enter trades in favor of "the trend" when the DX value is high you will find that the trend has already happened and you are just entering too late.

The ADX indicator however can be used to detect retracements given the fact that it can detect when a weakening from a previously strong trend has happened. For example, if the ADX reaches an extreme value (indicating strong market momentum) we could simply wait for a weaker DX value and enter the trade in the direction of the trend when the trend has apparently "ceased". Of course, we will enter upon a retracement, within a very good position to take advantage of future movements. Such a case is exemplified within the following chart.
-
-
As you see, the ADX indicator can be used for this type of purpose successfuly, not taking into account any range/trend filtering characteristics which are generally attributed to this trading tool. We take advantage of the fact that the indicator signals "what has already happened" and we use it to enter trades in favorable positions to exploit a tradable market inefficiency. Of course, developing a mechanical trading strategy based on this concept would require the development of additional closing criteria and trade analysis (to see which DX levels are adequate) but such an approach is bound to be a good start to develop a long term profitable strategy based on the ADX indicator.

Becoming Successful in Forex When There is NO Time Tips for the Family Guy with a Full Time Job Part No 2

On yesterdays post we talked about the disadvantages people have when they attempt to become full time forex traders or even simply successful traders when they have full time jobs and families that take up substantial amounts of their time. Near the end of the post I pointed out that patience and a long term look are bound to be absolutely important to the success of a person in this situation and I also said that exploiting strengths and reducing weaknesses was also an important part of this journey. On todays post I will elaborate on the more practical aspects of this advice and I will lay out a plan that you - as a person with a full time job and family - can follow to become successful in forex trading in the long term.

Many of you may be asking how I came up with such a plan if I dont have a full time job nor a few kids to make my life a lot more complicated. The truth is that even though this is not the case my advantage is that I know what has to be done to become a successful trader even if I did not do it from the above mentioned situation. This has allowed me to extrapolate what I learned to device a plan for people in such a situation. Of course, I would not bother to tell you this plan if I had not put it into practice before, something I have been doing for a while with a friend who has a wife, two kids and a full time job. For the past year this friend has been executing my plan to the letter and his results have been very good - a positive evolution towards a long term profitable trading outcome. Certainly he is not even close to quitting his day job but he made profit this year and did not wipe his account (a true achievement for having such a small amount of time !).

What was the plan he followed ? When he asked me to help him become a successful trader I told him about all the disadvantages I talked about in yesterdays post and I said to him that he had to approach trading in a very particular way to achieve success. Since I knew he had no clue about what he needed to do I laid out a plan for him so that he could go towards long term success in trading with under 5 hours of work each week. This is what I advised him to do :

Forget about short term trading, to trade one hour charts you need to stay at least 5-8 hours a day in front of your computer, to trade even smaller time frames you need even more time. If you attempt to trade short term charts when you get home tired at night you will definitely only get frustrated and lose.

Learning is the top priority, understanding what you are doing is the most important part of trading success. I told him to dedicate 2 hours each week to go through learning material and through its application. I encourage him to read classical book in currency trading and technical analysis and to actually PUT that knowledge in practice over visual backtests of at least 5 years of data. Often people read a lot but they fail to apply the concepts and knowledge they acquire.

Daily trading systems, perhaps one of the most important things I told him to do was to start trading daily systems and STICK with them. I encourage him to do evaluations of several different daily systems and to stick to those that had profitable long term results. He ended up trading a very simple MA cross based system on the EUR/USD. One pair, one decision each day, efficient, trend following trading.

Keep a journal. I told him that keeping a detailed journal of his trades was VITAL. Since the system traded once every few weeks it was actually quite easy to do this and visual backtesting analysis of his systems became CLEAR.

Learn to program. I said that evaluation is a significant part of success and that coding was an important thing to speed up evaluation. I insisted that he spent one "learning session" every month to learn how to code on mql4. The result was that after a few months he was able to start coding and backtesting his simple daily trading strategies.

Profits, for now, do not matter. When you start trading everything seems to be about the profits. I told him that profits are the reward for learning and that the first thing you wanted to do was learn and then profits would come. I advised him to just trade the systems he designed and evaluated without concerning himself with "last trade was a winner or a loser" or "I have lost all the trades".

So to sum it up, what you need to do is to approach trading in a way that exploits your strengths (your willingness to become a successful trader) and diminishes your weaknesses (lack of time). Putting a very strong emphasis on education and focusing on the evaluation and trading of daily strategies seems to be the best way for people who have "very busy lives" to start to become successful traders. Certainly it will take a few years to get there but the road is much easier, much clearer and much more rewarding than attempting to trade at a play field where you will most likely lose. By using systems that require little baby sitting and just a few quick minutes of analysis my friend was able to go from not trading at all to becoming at least a person in a clear path towards long term profitability in forex trading.

I hope that the above article has been helpful to all of you who are facing this situation of wanting to become successful trades with little time to do so :o) If you would like to learn more about automated trading systems and how they can be used to achieve profits in trading through understanding and sound design please consider buying my ebook on automated trading or joining Asirikuy to receive all ebook purchase benefits, weekly updates, check the live accounts I am running with several expert advisors and get in the road towards long term success in the forex market using automated trading systems. The Asirikuy Forum Making Asirikuy a True Community

If you have read my blog frequently then you are aware of the fact that I have never liked the way in which automated trading forums work. I have outlined their problems several times in the past which are mainly summarized as a "cyclic development syndrome" in which systems are developed without any significant evolution towards long term profitability. This problem has many causes which range from the lack of knowledge about the requirements for a system to be likely long term profitable to the inherent difficulty in the development of sound trading strategies. The over-development of entry criteria and the use of unsound trading tactics are amongst the main consequences of the traditional "automated trading forum" approach.

However after several Asirikuy members suggested the creation of a forum to me (and after I refused several times) I decied to ask myself a simple question. Can the asirikuy community do any better ? Can you create a forum in which the possibility to develop long term profitable systems in a community environment becomes real ? The creation of such a forum demands the overcoming of all the problems which have been evident on automated trading forums in the past.

How could you overcome all these issues ? My first thought has always been that the lack of direction and knowledge is the main reason why forums fail to develop sound trading systems. The problems that arise from these two are almost endless. You always have the use of backtests with limited quality or with the obvious exploitation of backtesting faults coupled with the suggestion of unsound trading techniques - such as Martingales - to improve trading systems which have exit-related problems (which are never addressed due to the over development of entries found in forums). There is a lack of systematic evaluation and the lack of any judgement over the quality of the trading system ideas proposed.

I plan to solve all these problems on the Asirikuy community forum. How ? We will have very directed and efficient development. I will receive all system ideas and I will strongly moderate the development forum so that asirikuy members are able to learn and development can stay away from trading ideas which wont work and implementations which are detrimental to long term profitability. This does not mean that we will only develop "what I want" but we will develop what "can work". I am convinced that if development is centered around systems which can be backtested reliably, which use adaptive techniques and which use sound money management it will only be a matter of time before we get our first community developed long term profitable systems.

On top of serving as a center for development, the asirikuy forum will also deal with questions people have about the material available on the website, backtesting, programming, system design, etc. The Asirikuy forum will become another key knowledge base so that people can exchange ideas and grow their knowledge about automated trading system development.

One of the main objectives of the Asirikuy Forum will be to make Asirikuy a lot more like an online community. Having the ability to know and interact with the different members will help us create that community-feeling which I have always wanted Asirikuy to have. By working together and building content in a community type environment I am hopeful that we will be able to make Asirikuy much more than what it already is today. We will have a community with a high knowledge-standard in automated trading which will be committed to the development of trading systems, not be sold, but to be traded for our long term capitalization.

Managing Money in Forex Trading A Practical Approach

Yesterday I wrote a post about how successful forex traders develop their ability to make money and how anyone interested in making a living from trading should absolutely consider the managing of other peoples funds as the easiest way to achieve their financial freedom. The reason for this is that simply most people wont have the necessary amount of money to make a living (about 250-350K USD) with the risk levels necessary to preserve capital through the draw down periods which are characteristic of all long term profitable trading strategies. Today I want to write a post about the practical aspects of money management and the technical and legal aspects of this journey.

First of all, I consider that if you want to be a money manager you need to have a track record that shows net profitability through a statistically relevant amount of time. This means that you should have a real live account that can show a verified track record of at least 5 years. This will show that you are able to tackle a wide variety of market conditions and that your systems and abilities are able to both make and preserve capital. The initial balance of this account is actually not that relevant and even a 5 year, 1K account with net profitability will be enough.

What next ? Well, the most popular model for account management is done through a limited power of attorney in which you receive permission from a client to manage their funds but you dont have the ability to withdraw any money. Effectively either the broker or your client have to make the payments for you when they are due. Payments are usually made on new equity highs as a percentage of profit from equity high to equity high. For example, if an account was at 110 and then reached 120 the client made 10 and if you charge a 20% commission then you keep 2.

One of the most important aspects you need to consider here is that the limited power of attorney approach - even if it does not give you power to withdraw your clients funds - is a type of money management practice and it is therefore subject to the pertinent regulations. In the US - for example - you can manage up to 140K USD or 15 clients without becoming a CTA (Commodity Trading Advisor) but anything above that requires registration by law, bear in mind that the waive of registration also requires you NOT to advertise yourself as a money manager so you will be limited to a small crowd of investors (probably friends). This however only applies to US customers and to manage money from investors from other parts of the world you will need to deal with their own countrys regulations as you will be subject to the regulations of the customers home country.

Now, managing 140K from US customers is a very good start (even more if you have customers from other countries) but if you are truly serious about your business then you need to become a Commodity Trading Advisor. Registering requires you to pass a Series 3 exam and to pay almost 1000 USD in annual fees and this is therefore a step you may want to take only after managing your first small customer base for 2-3 years. Once you reach this point you will be able to start a business and manage a limitless pool of investors which effectively makes your income potentially VERY large. Even if you only manage an average yearly return of 10% (a return many new forex traders would laugh at), managing 20 million dollars this will already mean a 400K income for you at a 20% commission.

In conclusion, if you really want to live from trading and if you really want to make a lot of money from it then probably you will have to work hard for the next 8-10 years to perfect your ability to make money and to begin your journey as a successful money manager. This indeed sounds MUCH more realistic that what expert advisor and forex system sellers told you, doesnt it ?

Gods Gift v 7c A Free Likely Profitable Expert Advisor

For the past two weeks I have searched relentlessly for a profitable free expert advisor to fill the void left by the free expert advisor portfolio I stopped trading.

As you may know, finding free profitable expert advisors is very difficult given the fact that they are many of them, with limited information on their workings and objective. At the end, I think I found a light at the end of the tunnel.

This expert advisor I found named Gods Gift v7c coded by Matt Edmonds seems to be the answer to my prayers. The way I discriminated this expert from the rest was by back testing. And yes, we all feel the same way about it (does not work very good, I know it) but it is nevertheless a tool to separate possibly profitable experts from unprofitable ones, not to say that every expert resulting profitable in back testing would be in forward testing.

The back testing results are very good. After optimizing some of the parameters associated with this expert, I managed to get, using Alpari data and 90% modelling quality, a maximum draw down below 10% with a relative draw down below 15%. All of this with a 50% yearly profit, back tested from December 2004 to January 2008. This I have to say, is exactly what I am looking for. The strategy tester report can be seen here.

The expert advisor finds its entries with the help of the Waddah Attar Explosion indicator coupled with Keltner Channels. You can see this in the image at the end of this post. The expert advisor seems to perform very well on the GBP/USD pair with the time frame making apparently no difference although the back testing report was done using the one hour time frame.

I like everything about this expert advisor. Fixed stop loss, trailing stop and apparently a low draw down with a modest profit on average each month. I have started to forward test it today and see how it does in the real market. Everything points out to this expert being profitable, let us hope it lives up to its back testing results ! Wish me luck !

A new Likely Long Term Profitable Trading System The GBP JPY daily breakout system

As many of you may know, I am always on the search for new automated trading systems to test and increase the size of our profitable trading portfolio. My criteria before testing has luckily saved me from testing useless expert advisors that would have never been profitable because of their unsound logic, money management, etc. However, some systems have gone through my extensive searching criteria and are now going to be subject of a 2 years long forward testing on one of my virtual private servers.

Today I would like to introduce you to one of this likely long term profitable expert advisors which is the GBP/JPY daily system which was pointed out to me by a newsletter subscriber. The system which was originally proposed to me was however not long term profitable since it simply relied on entering positions on breakouts of the first N bars of each weeks trade on the GBP/JPY and trading then using a fixed SL, TP and money management.

Testing of this strategy gave profitable results for most 2008 and 2009, nonetheless the expert failed dramatically before 2008 as a consequence of a change in market conditions which did not favor the expert advisor. My solution was quiet straightforward, I adjusted every variable of the expert advisor to be adjusted dynamically according to the range of the "box" formed between the high and low determined by the first N bars of the week on the one hour chart.

Testing revealed however that the system was still missing something to be profitable since no matter what we did, the system did not seem to profit between 2000 and 2007. Then it was perfectly clear that the system does not work when the GBP/JPY behaves as a carry trade and only works when it behaves as a trending pair like the EUR/USD. The solution then seemed quiet straightforward. I included both ATR and ADX volatility filters which kept the EA out of all the large losing periods while letting it trade profitably during the times where it would get the most profit. The results ? You can see them below (backtesting from 1999).
-
-
It is evident from this that you can take almost any system that is not long term profitable and with the right thinking in mind turn it into a long term profitable expert advisor. Of course, this system will start to be tested and all my newsletter subscribers will get access to it as well as my weekly comments on its trading and performance.

Defining Support Resistance Levels Mathematically A True Challenge for Automated Systems

I have always said that there is a lot of importance and potential in the trading of support and resistance levels in trading in general, and particuarly in forex trading. However it is true that the creation of long term profitable systems for automated trading based on the definition of S&R (support and resistance) levels has been difficult up until now due to the inherent problems of defining these levels mathematically. On todays post I want to talk about some of the approaches used to define these levels and the short commings each one of them has. On tomorrows post I will talk about what I think is the solution to the problem, a concept which may lead to the development of an automated system based on S&R levels which is able to gauge S&R level importance and trade the many techniques which can be derived from these levels in a profitable fashion.

So what is so difficult about the definition of support and resistance levels ? Theoretically a support or resistance level is an area (not a specific price value !) in which price finds a natural difficulty to continue to move in its previously acquired direction. So for example, if the EUR/USD is in an uptrend and there is a resistance level at the 1.3500 zone, price will get to this level and then it will bounce from it or consolidate around it until it either continues its previous trend or tests a lower support level.

Notice how many of the definitions of support and resistance are vague. What is a zone exactly ? how large must these zone be ? What parameters determine its size ? How could we know this level exists before price reaches it ?

The fact is that these questions have no straightforward answer. There is no rules for the size of the S&R zone, nor is there a way to accurately determine the levels before they happen. The previous attempts at coding automated trading system using S&R levels have tried to infere future S&R levels by taking information about previous levels in the past. The reality seems to be that a previously found support or resistance level will behave as either support or resistance in the future depending on from where it is attacked by price.

So the problem seems to be to find S&R levels in the past somehow and then use them in the future. If price faulters around a support or resistance level, then an intuitive way to define them is through the high/low criteria. A resistance is reached on the high of a candle followed by a candle of opposite direction and a support level is reached on the opposite situation. Another way to define these levels would be to use the fractal indicator. Since fractals determine patterns which signal reversals then the high or low of a fractal may indicate a resistance or support level.

The problems inherent to these very common approaches and other similar approaches is evident. All Support and Resistance levels are given and absolutely no importance is given to some over others. Another problem is that several fractals or high/lows may happen on similar levels but interpreted as different S&R levels when in reality they represent the same support or resistance zone. Since there is no discriminations between the S&R levels defined, these techniques of defining S&R almost always fail since they trigger trades on "not so important" price levels which make the strategies lack a positive mathematical expectancy.

So the steps to define S&R levels in a reliable fashion seem to be the following :
  • Define all S&R levels
  • Discriminate important from unimportant levels
  • Define Zones of S&R
On tomorrows post I will talk about how I intend to tackle each one of these problems and how I believe this will lead to the definition of reliable automated trading techniques based on S&R trading. If you would like to learn more about what I have done with automated trading and how you too can learn how to design and trade autoamted trading systems profitably please consider buying my ebook on automated trading or joining Asirikuy to receive all ebook purchase benefits, weekly updates, check the live accounts I am running with several expert advisors and get in the road towards long term success in the forex market using automated trading systems. The PID SP4 SP5 expert advisor a review Why I never bought this ea

A small while ago there was a lot of hype about this new expert advisor called P.I.D SP4. People were getting mass returns on this expert advisor and so many more people began to converge on this ea and start to trade their capital using the expert.

I have to say, I warned them ! Expert advisors that offer mass returns on some months are very or more exactly extremely prone to lose all their money and even more. As I have said on an earlier post, in my experience, profitable consistent expert advisors seem to have at least a 30-40% draw down of every 10% consistent profit they get on the account. This is simply the balance demanded by the market and the reason why top fund managers almost never get more than 20% profits a year, they are extremely conservative because they know the inherent risk that comes with high profitability.

I never traded P.I.D myself but saw it trading on many friends accounts. The results were just like I expected, this correlation based ea found a point of divergence and the whole account got wiped out. Then, a second version, P.I.D SP5 was released, which although promised to be much more stable than the ea before it, wiped the entire authors demo account less than a month after its release. I dont think the author realized how dangerous and prone to catastrophe his strategy is by design and I dont think he purposefully deceived people into buying something he knew would fail. I think this was just a consequence of a lack of understanding of what the market demands for what the market gives. A consequence of trying to find a holy grail. If you would like to read more about profitable expert advisor, how to find them, etc, please buy my automated trading ebook or subscribe to my weekly newsletter were I analyze current experts I am testing each week (you also get investor access to live and demo accounts).

How to Treat Forex Like a Business Ten Things You Need To Do When You Trade

The internet is filled with people who advice and give their opinion about how others can succeed in forex trading. Many times this advice is extremely vague and does not have any practical implications with it that can actually help newer traders succeed. One of the most common examples of this is how more experienced traders tend to tell people new to the market to "treat forex like a business" while they give absolutely no specific advice on how you are supposed to do this. Sure, for successful traders this is obvious and the advice needs no further explanation - since they are already treating forex like a business - but for new traders the advice is totally meaningless since they do not know how to trade forex like a business or the steps they need to take to make this a reality.

On todays post I want to share with you 10 practical things you need to do to treat your forex trading like a business, after you do these ten things you will find that your trading will be much more organized, your goals will be much clearer and you will be on your road - or at least a much clearer path - towards long term profitability. Definitely treating your forex trading like a business is extremely important but what does this mean ? What practical decisions can you take to change the way in which you trade the forex market ? Keep reading to find out !

1. Think in terms of goals and expenses. The first change you must make is around the way in which you look at forex trading. If you are going to treat this venture like a business you need to think about it in terms of goals and expenses. In trading goals are profitability targets and expenses are both trading costs and losing trades. A great part of your success will fall into being able to look into your trading as a set of goals and expenses.

2. Determine your plan. This is perhaps the most important part of trading which is to determine how things will be done in your business. If you were opening up an aluminium can factory you would have to figure out how you are going to be making the cans, who will buy them and who your suppliers are going to be before you even think about starting your business. Forex is the same thing, you need to have a trading plan which is merely a set of rules (either mechanical or discretionary) that you will follow in your business.

3. Determine your goals based on your plan. Your plan provides the anchor which allows you to determine realistic profit targets. After you come up with a plan you need to deeply evaluate it - through reliable simulations - to obtain a given set of profit targets that you will be able to use. If your profit targets are not what you want they you can change your plan - and reevaluate it - to make them better. When you are happy with your goals, continue.

4. Determine your expenses based on your plan. The next important thing you need to do is understand what your expenses will be. What percentage of your account will you be losing in average every year before reaching your goals ? For how long will you lose that capital ? Accurately determining variables such as the maximum draw down, the average draw down period length and the probability to have a losing month are key aspects of your forex business plan.

5. Determine your capital requirements. Since you now have a plan with goals and expenses you now need to determine your capital requirements which is simply the amount of money needed to execute your plan. Certainly different trading strategies will require different amounts of money to be tradable. This also depends on the amount of money you want to make, if you are aiming to make 20K a year and your goal is 20% then investing 100K might be necessary while if the only thing you want to do is execute your strategy with the minimum possible capital you might only need 200 or 1000 USD.

6. Draw best and worst case scenarios based on your simulations. A very important thing you need to do is to come up with how future scenarios might look for your trading strategy. If your simulations were done in a reliable manner then you can use 10 year backtests to get a picture of how best and worst cases might look like. Your next year might be as profitable as the most profitable year of the past 10 years while it can also be as bad (or worse) than the worst year. Having these pictures is vital since it will allow you to see where your plan is going and if what you are experiencing is or is not normal.

7. Come up with a worst-case scenario. As in every business there can be a point when the expenses are way beyond those programmed by the plan and a change must be made in order to survive to the future. In your trading business you need to come up with a worst-case scenario so that - in case your strategy becomes too risky - you will know well before hand when to change it. I generally use two times the 10 year historical maximum draw down as my worst case scenario, something that has worked well for me.

8. Do monthly, quarterly and yearly evaluations. Another important aspect of treating trading like a business is evaluating how your business has performed in a monthly, quarterly and yearly manner. Just like all other business do you should generate reports and analyze how your strategy has performed during these time periods. It is always important to know if your expenses are what you expect from your plan (within the bound of normal draw down periods), if your goals have been met and if you have reached any of your worst case scenarios. Staying on top of your plan by evaluating it frequently is a vital part of survival.

9. Do not change your plan when it is working as planned. A big mistake - perhaps one of the biggest - new traders make is to jump away from a trader system just because profitability goals are not being met. If a trading system is losing money within the programmed expenses and the 10 year simulations you have made then there is no reason to run away from your trading plan. While your draw downs remain within what you planned when you evaluate the strategy your business is actually working as planned.

10. Do not increase your goals or your expenses. Another very common mistake made by traders who are not yet experienced at treating forex like a business is the change of their goals and expenses along the way. When a system performs well they increase the risk (to increase their profitability goals) and when it is doing badly they sometimes increase their draw down tolerance to allow the system "to recover". There is a reason why you have set goals and expenses and worst case scenarios and you should NOT change them just because of short term performance. Every change in the business plan needs a total reevaluation of goals and expenses which should always be done if any detail is changed. Committing to a set of goals and expenses and sticking to them is a big part of success.

Although the above advice is only a small part of treating forex like a business it does gather all the most important aspects you need to take into account when you want your trading to be something serious, more predictable and less emotional. Treating forex trading like a business with adequate planning, goals and expenses is a vital part of trading which most people new to the market simply ignore or are too lazy to develop. If you follow the above advice and develop a trading plan with an idea of what the behavior of your system might be then you will be miles away from the large majority of new traders.
